Actually, this has been deprecated in Wix 3.5. Windows Installer no longer
has this restriction.
To your questions, WiX would have been fine. The issue would have been on

This doesn't sound like a WiX or MSI issue. You should create a log file
using the '/lvx* c:\out.log' and read the log to make sure the correct
username and password are being set.
Also, make sure the user name has the domain before it (e.g.
"mydomain\myusername")

In general merge modules should be avoided. Unless you have clients of your
product which will be integrating your merge module it is better to use
.wixlib files internally to allow for shared components across multiple
packages.

You could look into doing some work with heat.exe. If you harvest your
source into individual output files you could then use XSLT to add disk Ids.
There are general risks with this, many around patching.
