It is a character encoding - something like file format, but not exactly.
If you are using Windows, install Notepad++
(http://notepad-plus-plus.org/), open your .ly file with Notepad++, go
to menu Encoding, click "Convert to UTF-8" and save the file.  It
should now compile with special characters.

You can even do this in the standard Notepad supplied with Windows. There's an Encoding box on the bottom right - next to "Save". Select UTF-8.
