I am not sure how to debug this. Much of the inner workings is contained in
wix.targets and I don't know how to debug that. Is all I know is with 4820
the project works fine when I use the binaries from 5206 the project gives
me the errors I indicated.
I tried just entering the command line and it seemed to work:

There's a difference in either your project file or the WiX MSBuild project.
I've never used the WiX v2 MSBuild support so I can't offer any advice on
it. I'd start by verifying that everything works as you'd expect from a
simple command-line build.
