I got it working correctly but it's a really really nasty problem! The problem turned out to be in 'Terminal' program in Leopard, the problem is that this http://www.selenic.com/pipermail/mercurial/2007-October/015278.html it appeared to me when I installed mercurial for python 2.5 and I couldn't run hg from command line.
The easy solution is to remove the check box in Terminal preference that set the LANG variable to UTF-8 and everything worked back as charm! weird, huh?
