I've seen this as well - I'm pretty sure it's standard behaviour (as posted below, the "mirror in a mirror" infinite thing - well, until Windows runs out of memory and crashes ;)
I don't think there's a "fix" per se, as it seems an awful lot like winvnc is still doing what it's supposed to be doing - displaying the local display. You've just got a vncviewer session sitting on the local display as well, which in turn will show you the local desktop, ad infinitum. Perhaps if you explained what your ultimate objectives are, people here can offer alternatives.
