First, please make sure you're using version which supports that
(TightVNC 1.1p8c at this moment). Then look at the "Connection
options" dialog, "Mouse cursor" groupbox. "Track remote cursor
locally" option is what you need and it is on by default.

No, tight encoding and local cursor option are not related.

Yes, this is not so. Tight encoding compresses data better than zlib
over hextile. Tight encoder tries to find large solid-color areas
representing them by single color sample, converts true-color data to
indexed colors when possible, then compresses data with zlib using up
to four separate zlib streams. In latest versions it also uses JPEG
compression for screen areas that seem to be suitable for that.

Unfortunately, there is no comprehensive documentation on tight
encoding. But there is the source code.
