Could the behavior I observe be a result of using a KOMA book? I use the latest v of LyX on Windows.

I don't know. I never noticed this behavior and just tested it (attached: plain article, with sections and subsections, and standard theorem module): The structure remains intact. However, within the deactivated Branch the numbering may change (starting with 1, for instance). I use "dissolve inset" often and tested it today again with a branch that contains a section and a subsection. Both the section and the subsection headings remained section and subsection headings.
