This error should only occur if the language of a character implies an
encoding that can not represent the character. For example, if you type a
hebrew word, but set the language to english you will get this error,
because LyX tries to output the hebrew characters in latin9 encoding, and
this cannot work.

I had a look at the file, and the languages seem to be set correctly. I
suspect that the bug has nothing to do with encodings, but with incorrect
font nesting (see also one of my favourite bugs:
http://bugzilla.lyx.org/show_bug.cgi?id=1973). This does only now become
more visible, because a wrong language can lead to these iconv errors.

Yes, you need to install hebrew fonts. The ones suggested by babel are not
good. I installed the culmus fonts from ivritex, and they seem to work
well.
