This is rather interesting: so you are telling me that users may connect
without any problem, but they get an error only when sending faxes. I
believe that your client uses the same FTP like protocol for sending and
receiving faxes. So I would say that this is not an authentication
problem.

Moreover, according to your hosts.hfaxd, you are using IP
authentication, without any password request, so the message you are
seeing in syslog is misleading, just ignore it.

Since you say that the problem is a message about wrong password, and
since you may reproduce it even using sendfax, I would like to ask you
to make another test and send me its output. Just try to send a FAX in
"verbose" mode:

sendfax -a 'now + 1 hour' -i test-hylafax -k 'now + 2 minutes' -vv -d 999888777 
/etc/issue
