I added that method (few years ago) because we had exactly the same problem:
cursor didn' work, so implementing that method helped then

today, I commented that method and sure enough :-(
I have the same problem:
cursor doesn't change, but keyboard works

interesting that I'm getting mouseDidMoveOverElement message

The textfields and textareas in WebViews used to be implemented as NSTextFields and NSTextViews. In Safari 3, they're not anymore. Instead, the WebView uses its own HTML-editing support to implement them.

So your delegate method is refusing to give textfields focus, because it doesn't recognize them. I don't know why you needed that delegate method, but you'll have to rethink how it works.
