After having done some testing, it seems that you are right that it is a terminal problem. Trying this in rxvt-unicode doesn't reproduce the bug. However, I'm not sure if the problem with xterm is that it's displaying the cursor by changing the background color, because this happens with `xterm -uc` (making an underscore cursor) as well!
