Siva, The Auto-select option will switch the connection from the preferred Low Colour mode to Full Colour if there is sufficient bandwidth available. It will never switch the colour level from Full back to Medium/Low/VeryLow, though.
Note that the Low Colour levels are Medium (256), Low (64) and Very Low (8) - VNC Viewer doesn't switch between these, they're just separate options for what to do if the connection appears to be slow. So in the example you gave, you might be seeing 256 colours because the server desktop is 256-colour and VNC Viewer has switch into Full Colour, or because you have manually selected the Medium Colour level. If you use Auto-select and manually select Full Colour then VNC Viewer will switch to Full Colour regardless of the available bandwidth. None of this affects the selection of the graphical encoding to use, which VNC Viewer will change dynamically in response to bandwidth changes when Auto-select is in use.
