Hmm, interesting. This sounds a bit like John Bridgman's comment which I pasted in the first part of comment #6.
I have a Radeon 9800 Pro 128Mb. I'm using KMS and can play videos fine so there must be more to this than just colour tiling. It would be interesting to know what the difference is between the openSUSE 11.3 rc1 and the kernel 2.6.34 + X Server ver. 1.8.1 rc1 that you tried. Perhaps the Mesa version? Or the xserver-xorg-video-ati driver version?
