I was also getting this error. I got the error from both the "Install inside Windows" feature of the ISO and when using Wubi-8.04.1-rev506.exe. I have a Linksys wireless card and I discovered that if I either remove the card physically or disable it in Network Connections Wubi would finally install without error. Hope this helps you.
