If this is too annoying, I recommend using Pidgin until this gets fixed. I added a note about this to the description.
** Description changed: Binary package hint: empathy Issue still present in Oneiric. In Karmic, Lucid & Maverick, the text ~does not~ wrap when typing text in a chat window. Instead, the window grows. This has been noticed in both IRC and XMPP (Jabber), possibly others.
