Sooo to help others... Run the following from the command line: $ alsamixer
Change values according to Daniel's instructions. You can see the mic is working again (by looking at Sound Preferences). Still I get a weird message from the Sound Recorded - that my settings are incorrect and I have to change them in System->Preferences->Sound. Daniel, I think you managed to repair the problem.
