I can confirm this bug and have the same problem. It probably applies to all virtual keyboards, I tried cellwriter and xvkbd. They display correctly but don't receive any input events. If I use kdm from kde3 (from http://apt.pearsoncomputing.net, which is now offline) and insert exactly the same line to /etc/kde3/kdm/Xsetup, everything works fine.
This problem seems to be related to some new security features, added to kdm 4.1 to prevent evil programs log and manipulate your keyboard during login (or at least make it more difficult). However nobody seems to know how to disable this new feature.
