Since this report have a long time without activity, could you check (if is
possible) in latest version included in Hardy if this issue is still happening?
Additionally, I tried to reproduce this behavior using Ubuntu Karmic
(up-to-date) and everything works fine here.

Ubuntu 8.04 -- Gnome
Place cursor over image, right-click, select:"Set as Desktop
Background". Pop-up opens showing image of monitor, option to select
color, stretch image,tile,or center. Regardless of selection, clicking
on "Set As Background" has no effect. - Seems not to be linked to
There is a bug reported on this problem already in Launchpad. I will
look if i have time today but its not looking like i will have time
until atleast mid june-end of june

Thank you for reporting the bug. I tried to reproduce it (configuration
below) and was able to successfully set the desktop background by
clicking on the popup (as you had described). Could you please provide
further details?
I think that the popup is part of Ubuntu and firefox is only invoking
