This seems to work properly in KDE 4.3. :-)
Lancelot goes back to "launch mail client" when I close kmail.

My apologies, I should have been clearer as to when this happens. it is
only after kmail has been started/running and has been closed. then you
get what looks like the attached.

Are you sure? In my system when kmail is not running, when clicking
"Mail client" kmail starts correctly.
