im using Damn small DSL (knoppix), you can run a live cd via usb then copy the vmdk to the host which contains the user setting and other config files from /etc (i used symlinks rather than moving the config files outside /etc). A live linux cd preconfigured to just do firewall duties (no gui, no other apps, minimal kernel, and no growing files/logs) could fit on a very very small image (even a floppy disk). So yes, the whole root fs image can be copied into RAM (along with initrd root). Even 256mb ram or less will suffice
