are you literally running "kvm -cdrom foo.iso"? If so, can you try
adding "-m 512"

This is using debian-next branch code.
I've gotten the same result on several different platforms,
lb config
lb build
results in an iso which provides a splash screen, when I
select the 'Live' option, get a kernel panic:
Starting init: /bin/sh exists but couldn't execute it
...
