I think this might be a RUBYLIB issues. What is the best way to tell  
my system to look for the libraries?

For example: /opt/local/lib/ruby/gems/1.8/gems/rack-0.4.0/lib

Is there any logging from Passenger as it tries to run the config.ru  
file?
