Does the playback automatically skip over them. ... or do I have to key something on the remote each time to get it to skip over the commercial and continue with the program?

Commercial flagging doesn't remove anything from the recorded show, whether you transcode or not. It just marks the points where the commercials begin/end in the database to enable you to skip the commercials during playback.
