This was with the Foils template, but I get the same response with
any other template. If I manually create the .Z file, it does show
the image.

that you inserted in the .lyx file compressed or not?

No, they are regular .jpg, .png and .tif files (I tried a couple of
different pictures). The viewed file has space for the image, but
no image.
