What is the extension of the filename you try to *input*? If it has
extension different from tex, you need to specify the full filename.
But this works only with input. include only accepts .tex as extension.

The problem is you do not tell us what you are doing exactly. What is
the name of the file produced by xfig? Is it a tex file or fig file
or eps file? How do you try to include it (what menu items are you
using)? If the file produced by xfig is not a tex file, then you need
to include it as a graphics file so use Insert -> Figure.
