Poking around with this led me to what I think is a second, related bug.
(I'm not sure the first problem is a LyX bug versus a LaTeX
limitation, but I'm pretty sure the second one is a LyX bug.) I tried
adding the option 'type=jpg' to the graphics inclusion widget in a test
file, ran View->DVI, and got three errors, including the following:
LaTeX Error: Can not include graphics of type: jpg.
...ments_and_Settings_rubin_Desktop_temp.eps}
So it looks as though LyX has converted the image file in the temp
directory to EPS but not modified the 'type=jpg' option in the
\includegraphics command.
Of course not. Everything you add there yourself is not interpreted by LyX
in any way, it is a bit like ERT.

Yes, but unless I'm mistaken, LyX takes it upon itself to run the
graphics conversions (in this case from jpg to eps) in the temp
directory, and adjusts the file path to match the temp directory and the
file extension to eps, but *not* the type= argument. So the question
is, should we hold the user responsible for changing type=jpg to
type=eps when doing View->DVI and then back to type=jpg if exporting
LaTeX, say, or should LyX take care of that? IMHO it's a bit
user-unfriendly to make the user do it, plus it requires the user to
know enough about LyX's internal workings to know that the file name
munging and conversion are going on in the first place.
