I actually went back to 1.1.6fix3, and custom paper size didn't work there 
either, until I checked "Use Geometry" package. Saving that file and 
opening it in 1.2.2, the "Use Geometry" option had been translated into 
"use custom margin sizes"...

So this is probably an old bug. Let me know, and I'll report it.

Speaking of the geometry package... there is probably going to be some 
trouble when people start using a later version of that. Since I installed 
teTeX 2.0 (with geometry 2002/07/08 v3.2), I had problems with my 
topmargins, since they've changed the default way geometry works.
Last night I read the manual and it says that an option 'compat2', will 
revert to v2-behaviour. That might be one quick workaround for Lyx when 
using geometry v.3.2.
