After some time and lots of help from Paul Rubin on the lyx help mailing list, I found out that the newer version of dvips (dvips(k) 5.95b) does NOT accept absolute paths and LyX automatically converts the figure filename to an absolute path. A quick solution is to modify LyX preferences to use, instead of "dvips", the command "dvips -R0" which instructs dvips to behave like the former version.
