It won't necessarily always tell you you have the option to dive. You just

He's obviously been to the island if he's asking about the compass. But the
lake is in the jungle outside the east gate of that little settlement.
You'll have to kill a huge snake in order to enter it and yes, you'll want a
water breathing potion on hand in order to survive underwater, otherwise
you'll take damage fairly rapidly.

You have to catch a boat and go to a island but if you are on the
island you will have to get a potion to breath under water and look for the
lake but look in all the huts and it will become clear
