This is definitely a cd visibility issue as Louis suggests.

Basically in 1.2, there is a floppy image on the cd-rom. On the Legacy CD, 
floppy emulation is handled by the BIOS. On the Standard CD, emulation is done 
through syslinux/memdisk. During the boot process of the emulated floppy, 
FreeDOS loads device drivers to talk to a cd/dvd. If they fail to work, the 
installer will not be able to find the packages on the cd-rom. This can happen 
for several reasons. The main cause on real hardware is the driver not 
supporting the drive is it’s default configuration. On virtual hardware, I 
suspect it would be an improperly configured virtual machine. There are other 
reasons. But, those are probably the most likely.

There are additional options to do an install of 1.2. One that seldom gets 
mentioned is the multiple HD install method. Basically, you just copy the 
entire contents of the CD or USB stick image to a secondary hard drive. Boot 
any of the FreeDOS 1.2 install media (Floppy, Legacy CD, etc). Run the 
installer. When it does it’s package search, it will detect them on the 
secondary HD and use them to install FreeDOS onto the Primary HD.
