Yes Jubs, this is, indeed a problem. There is no way to not store your password with Empathy. Empathy developers have known about this for some time and have not seen fit to fix it, and for some unthinkable reason, Ubuntu allowed this incomplete app to become the default for Karmic. You may want to watch this bug: https://bugs.launchpad.net/ubuntu/+source/empathy/+bug/118800 for progress, though disappointingly, it's been marked "Won't Fix" for Karmic.
