Apparently FAAC doesn't have very high quality output. I've had limited success producing AAC files with the PsyTel command-line encoder running under Wine on my x86 box.
I think it would be much more interesting to replace the firmware on the iPod with uCLinux and port an optimised version of the "tremor" Ogg Vorbis decoder. uCLinux already boots on the generation 1 and 2 iPod hardware. I've booted uCLinux on my new generation 3 (15Gb) iPod hardware, but it doesn't work very well yet (it can't talk to the ATA controller, and it can only boot through a soft-reset from the Apple firmware). It's not bad given that zero effort has gone into making it work on the new iPods.
