FWIW, 2.4 kernels support transparent decompression of loop-mounted filesystems. The Knoppix live CD uses this to provide a 1.2G ext2 image on a normal-sized CD - very nice! But IMHO there should be a working netinst image first - we can think about extra features once we have that.
