Looks like that this bug has been fixed. I dont see it anymore.
I suspect that bug showed up only when you try to work on Linux root filesystem (via samba). Note: /cygdrive/m was infact a Linux root filesystem.
If I copy over the directory structure on local hard drive, it works fine.
I am seeing similar problem with VPATH (will file a separate bug)
