Make sure the cygwin1.ddl is in a directory that is specified in the PATH environment variable that is used when the service is started. (I assume you read the README file I mentioned earlier). Also if you're using the NTFS file system, you may also need to set the CYGWIN environment variable to "ntsec". I hope this helps.
