Our rudder has a 3/4" thick delrin washer that sits on the rudder shaft above the blade and under the hull. The weight of the rudder is supported by a set of rollers on a shaft that goes through the rudder shaft above the deck. There is also a metal wearing ring that the rollers ride on. I think 1/4" or play might be OK, but 3/4" seems extreme and the rudder blade should not be able to clunk, or strike the hull, as it could penetrate it and cause a sinking. Also, excessive up and down movement could unreeve the cables from the quadrant and cause a loss of steering.
Ken Heaton and Josh Muckley will have better info, but I'm thinking you may need to add a delrin washer.
