The reason code 406 is returned by TSM.   According to the dsmrc.h file it
means

#define DSM_RC_NO_OPT_FILE          406 /*No default user configuration
file*/

Perhaps Stop/Start db2 instance to pick up DSM environment variables.  Or
reboot.

Perhaps try "progra~1" instead of "program files".

Try a "db2adutl query" to check the api -> server connectivity.

Just guessing....

Tony - Shouldn't DSMI_CONFIG point to the options file itself,
       rather than the directory that it resides in?
